  • Raise funds through an ICO or private sale with genuine-looking documentation and then disappear with the raised funds before delivering any product

An anonymous founding team with no verifiable real-world identities removes the most important accountability mechanism in any project: personal reputation and legal liability. Legitimate founders stand behind their projects publicly — they can be found on LinkedIn, have track records in their industry, and face reputational consequences for fraud. Fully anonymous teams bear none of these costs.

Anonymity is not automatically disqualifying — Bitcoin was created by the pseudonymous Satoshi Nakamoto, and some legitimate DeFi protocols have been built by anonymous developers. But anonymous teams in projects that are asking retail investors to provide capital deserve substantially elevated scrutiny and smaller position sizes.

No Smart Contract Audit

Rug pull projects rely on creating artificial social proof — thousands of Telegram members, Twitter followers, and Discord users — to convince new investors that a genuine community exists. Modern bot farms can generate these metrics cheaply. Then, in an event that took less than five minutes, the price collapsed to essentially zero. The developers had programmed the token so that buyers could not sell — only buy — and had drained the liquidity pool of approximately $3.38 million. The project vanished overnight.

This was a rug pull — and while the Squid Game Token became one of the most widely reported examples because of the cultural moment it exploited, it was far from unique. Rug pulls are the most common form of fraud in the decentralised finance ecosystem. According to blockchain analytics firm Chainalysis, rug pulls accounted for 37% of all cryptocurrency scam revenue in 2021, generating over $2.8 billion in losses. In the meme coin era on Solana, thousands of rug pulls occur every month on launchpad platforms where new tokens can be created in seconds.

For anyone who participates in DeFi, trades meme coins, or interacts with newly launched cryptocurrency projects, understanding what rug pulls are, how they work mechanically, what warning signs reveal them in advance, and how to protect yourself is not optional knowledge — it is essential self-defence.

 

What is a Rug Pull?

A rug pull is a type of cryptocurrency scam in which project developers or liquidity providers attract investment into a new token or project and then suddenly withdraw all liquidity, abandon the project, and disappear with investor funds — leaving token holders with worthless assets and no recourse. The name evokes the image of pulling a rug out from under someone — sudden, unexpected, and leaving the victim flat on the floor.

Rug pulls exist on a spectrum from hard to soft:

  • Hard rug pull — a sudden, single-event theft. The developers drain the liquidity pool or execute a malicious smart contract function in one transaction, collapsing the price to zero immediately. The Squid Game Token was a hard rug pull
  • Soft rug pull — a slower, more gradual exit. Developers may sell their token holdings progressively over time (a “slow rug”), reduce development activity, gradually migrate liquidity, or quietly abandon the project without making a dramatic exit. The price decline is slower and may be attributed to “market conditions” by those perpetrating the fraud

Rug pulls are distinct from legitimate project failures (where developers genuinely tried but the project did not succeed) in their intent: a rug pull is a deliberate fraud, designed from inception to attract funds that the developers intend to steal.

 

How Rug Pulls Work: The Three Main Mechanisms

Mechanism 1: Liquidity Pool Drainage

The most common rug pull mechanism exploits the AMM liquidity pool model of decentralised exchanges. When a new token is launched on a DEX like Uniswap or PancakeSwap, the developers create a liquidity pool by pairing the new token with ETH, BNB, SOL, or a stablecoin. Buyers swap their ETH (or equivalent) for the new token, adding their ETH to the pool.

If the developers retained the LP (liquidity provider) tokens — the certificates representing their share of the pool — they can withdraw the entire pool’s liquidity at any time by redeeming those LP tokens. When they do this:

  1. The pool is emptied of the valuable asset (ETH, BNB, or stablecoin)
  2. The new token’s price collapses to zero because there is no liquidity to buy or sell against
  3. Token holders are left with worthless tokens that cannot be sold
  4. The developers disappear with the ETH or stablecoins that traders deposited to buy the token

The entire process can complete in a single blockchain transaction, taking seconds. Victims typically only discover what has happened after checking the chart and finding a vertical line to zero.

Mechanism 2: Malicious Smart Contract Functions

A more sophisticated rug pull embeds malicious functionality directly in the token’s smart contract — code that allows the developers to steal funds even if the liquidity pool is publicly visible and appears legitimate. Common malicious contract functions include:

  • Mint function without limit — a hidden function that allows the developer to create unlimited new tokens at will, diluting all existing holders to zero
  • Transfer restriction (honeypot) — code that prevents buyers from selling their tokens while allowing developers to sell freely. The Squid Game Token used this mechanism. Buyers could purchase but the contract rejected all sell transactions for non-admin wallets
  • Blacklist function — allows the developer to blacklist specific wallet addresses, preventing them from selling. Initially may target known bot wallets, but can be used to prevent any holder from selling
  • Ownership backdoor — a function that allows the developer to modify the contract after deployment, add new malicious functions, or transfer ownership to a new address for a subsequent attack
  • Tax manipulation — the contract includes a configurable transaction tax that developers can change to 100% at any time, effectively preventing all transfers

Mechanism 3: Exit Scam Without Code Exploitation

Not all rug pulls require technical exploitation. Some developers simply:

  • Raise funds through an ICO or private sale with genuine-looking documentation and then disappear with the raised funds before delivering any product
  • Develop a token with a legitimate-looking contract but then sell their large personal allocations gradually into retail buying, crashing the price slowly through developer wallet selling rather than a single dramatic exit
  • Create a real product with working code but abandon development once sufficient capital has been raised through token sales, and gradually sell their allocation while providing increasingly infrequent updates until the community loses interest

 

Warning Signs of a Rug Pull: The Red Flags

While rug pulls cannot be predicted with certainty, they consistently exhibit identifiable warning signs that diligent investors can detect before committing capital. Learning to recognise these red flags is the most practical protection available.

Anonymous Team

An anonymous founding team with no verifiable real-world identities removes the most important accountability mechanism in any project: personal reputation and legal liability. Legitimate founders stand behind their projects publicly — they can be found on LinkedIn, have track records in their industry, and face reputational consequences for fraud. Fully anonymous teams bear none of these costs.

Anonymity is not automatically disqualifying — Bitcoin was created by the pseudonymous Satoshi Nakamoto, and some legitimate DeFi protocols have been built by anonymous developers. But anonymous teams in projects that are asking retail investors to provide capital deserve substantially elevated scrutiny and smaller position sizes.

No Smart Contract Audit

Legitimate projects that intend to hold user funds long-term invest in professional security audits by reputable firms (Certik, OpenZeppelin, Trail of Bits, Sherlock). An unaudited smart contract can contain any function — including malicious ones — that investors have no way to detect without reading the contract code themselves. The absence of an audit does not confirm malicious intent, but it dramatically increases the risk that undiscovered vulnerabilities or malicious functions exist.

Even audited contracts can be rug pulls — if the malicious function was hidden from auditors or added post-audit — but unaudited contracts carry far higher risk. Always verify audits through the auditing firm’s own website rather than trusting links provided by the project.

Unlocked or Unverified Liquidity

If the developers retain LP tokens without locking them, they can drain the liquidity pool at any moment. Legitimate projects lock their LP tokens in a time-lock contract (such as UniCrypt or Team Finance) for a defined period — typically 6-24 months. You can verify LP token lock status on platforms like DEXTools, DexScreener, and directly through the liquidity locker’s interface.

A locked liquidity pool does not guarantee safety — developers can still drain the pool through malicious contract functions even with locked LP tokens — but unlocked liquidity is a significant and immediate warning sign.

Highly Concentrated Token Ownership

If a small number of wallets control a majority of the token supply, the holders of those wallets have enormous power to sell the price to zero. Check the token’s holder distribution on a blockchain explorer (Etherscan for Ethereum tokens, BscScan for BSC tokens, Solscan for Solana tokens). If the top 10 holders collectively own more than 50% of supply, the concentration risk is very high. If a single wallet owns 20%+ of supply, it represents a potential single-seller collapse risk.

Be aware that developer wallets may be distributed across multiple addresses to obscure concentration — connected wallets showing coordinated receiving patterns from the same source are a sophisticated red flag requiring blockchain analytics tools to detect.

Unrealistic APY Promises

Extremely high advertised yields — 1,000%, 10,000%, or higher APY — are almost invariably funded by token inflation rather than genuine protocol revenue. This means the yield is self-referential: the tokens you receive as yield are being printed and immediately diluting your holding. Copycat or Low-Effort Branding

Squid Game Token, dozens of Elon Musk-themed tokens, countless COVID-themed tokens, and thousands of meme coin knockoffs of successful originals have all followed this pattern. If a project’s entire identity is derived from an unrelated cultural moment, it has no independent value proposition beyond the speculative momentum of that cultural reference.

Aggressive, Bot-Assisted Social Media Promotion

Rug pull projects rely on creating artificial social proof — thousands of Telegram members, Twitter followers, and Discord users — to convince new investors that a genuine community exists. Modern bot farms can generate these metrics cheaply. Warning signs include: a very high follower count with very low genuine engagement (likes, comments, replies), comments that are generic and non-specific, growth spikes that are not correlated with any genuine news, and Telegram groups where messages are overwhelmingly one-directional promotional content rather than genuine community discussion.

 

Tools for Detecting Rug Pulls Before Investing

  3. Report to blockchain analytics firms — Chainalysis, Elliptic, and TRM Labs work with law enforcement and may be investigating the same actors. Reports help build the evidentiary base for potential recovery
  4. Report to the platform — if the token was launched through a launchpad or listed on an exchange, report the rug pull to the platform. Some platforms have blocked developers and blacklisted wallet addresses in response to verified rug pull reports
  5. Do not pay “recovery services” — fraudsters actively target rug pull victims with fake “crypto recovery services” that claim to be able to recover stolen funds for an upfront fee.
